The Clarets were dominant, fashioning 22 shots on goal in total, with 10 on target, but went behind in the first half when Cameron Jerome planted a header into the corner.
It looked as though the visitors, who are 16th in League One, would hang on for a famous victory at Turf Moor.
However, substitute Matej Vydra equalised with the last kick of the game to take the tie into extra-time.
The scores remained level after an additional 30 minutes of play, meaning the outcome would be decided by a shootout.
Vydra, the hero in normal time, missed from the spot to give MK Dons the advantage.
But Will Norris, on his debut, saved well from Lasse Sorensen and Ben Gladwin to put the hosts back in the driving seat.
Phil Bardsley then wrapped things up with a well-taken penalty to extend the Clarets' fine run at this stage of the competition.
Here are the RATINGS...

Beaten by Walker on the left hand side in the build up to the MK Dons goal, but was a class above on the whole. Made a superb block to deny Jerome in the first half, but should have scored when getting on the end of Mee's header. Solid as a rock.
Slowly re-developing that mentality to beat his man, and put injury concerns behind him. Dangerous when driving with the ball, tested Nicholls in the first half, and combined well with the forwards.
The Republic of Ireland international had a hat-full of chances to get on the scoresheet, but couldn't find a way past Nicholls. Delivery was generally good, landing the ball on the heads of Mee and Wood, and applied the cross for the equaliser.
Competed well in midfield, covering plenty of ground on his return to the side, and moved the ball quickly and effectively. Distribution was both incisive and decisive, he spread the play well, and worked hard for the team.
